It isn't explained, but I think that the most important clues are that Billy's sons, whom one would expect to have their faculties intact 'seem to think they're all sons of mine'. The narrator also admits to being 'a little confused', but blames it on the tablets he's taking. We never see Billy, but the photographs that the nurses pick up and look at all resemble the narrator - who insists, nevertheless, that they are all photos of Billy and not of himself. So, as I'm singing the song, I'm assuming that the narrator is indeed suffering from dementia.
